Story Mode is the mode you first play a level in. You cannot play in Free Play until you complete a level in Story Mode.
In Story Mode, you can only play a small group of characters that are given to you. The Characters given to you are the characters in the story, which usually limits your abilities in the level.
After Story Mode, you can replay the level in Free Play. This allows you to do certain things that you couldn't do in the Story.
